I have Foxtel Digital which is connected direct to my TV via a scart to
svideo cable. I have the second output going to my vcr via a scart to
composite cable. To view Foxtel through my TV I have the box set to output
svideo. That setting applies to both the outputs so obviously the svideo
signal going via composite stuffs the picture up when recording/viewing via
the vcr. To record I set the box to output "PAL", however when I select
"RGB" as the output I can also view/record this signal via the vcr. How is
it that the RGB signal can be passed down a single composite cable?

I also found this. My guess is that when set to S-video, BOTH scarts do S-video, but when set to RGB, the VCR scart outputs composite (the same as when you choose PAL)

Yes, I reckon that's what happens with my Foxtel Pace DC420. RGB is
only output on the TV Scart, but S-video on both.
